Retail NNN playbook

Retail and NNN property tax appeals that separate the real estate from tenant credit and tenant sales

Retail assessments go wrong in two directions. Single-tenant net lease buildings get valued off sale-leaseback prices that reflect the tenant's credit and a long primary term, not the bricks and land. Multi-tenant centers get valued off gross income that includes CAM, tax and insurance recoveries without the matching expenses, plus percentage rent that moves with a tenant's sales. Both paths inflate the income the assessor capitalizes.

ATALI ELECTRIC separates the income that belongs to the real estate from income that belongs to tenant credit, tenant sales or pass-through accounting. It rebuilds the center at market rent by tenant category, matches recoveries to recoverable expenses, isolates percentage rent, models dark or closing anchors and documents co-tenancy exposure, so the board sees the property a buyer would actually underwrite.

Where assessors get retail nnn wrong

  1. 01Leased fee sales treated as fee simple evidenceNet lease investment sales are priced on tenant credit and remaining term. Where the jurisdiction values the fee simple interest, capitalizing an above-market build-to-suit rent overstates value; Wisconsin's Supreme Court required market rent over above-market contract rent in Walgreen Co. v. City of Madison (2008).
  2. 02Recoveries capitalized twiceGross income that includes CAM, insurance and tax reimbursements is only correct if the recoverable expenses are deducted too. Mass appraisal income models frequently pick up the reimbursement line without the expense pools behind it.
  3. 03Percentage rent treated as real estate incomeOverage rent is tied to a tenant's sales above a breakpoint. It reflects the retailer's business performance, swings year to year and often disappears at renewal, yet assessors capitalize it as though it were base rent.
  4. 04Dark and closing anchors ignoredAn anchor that has gone dark but keeps paying rent still damages the center: traffic falls, co-tenancy clauses let in-line tenants cut rent or terminate, and the box will need a new user. Models that read only the rent roll value the center as if the anchor were open.
  5. 05Big-box stores valued at cost newLarge-format stores built to one retailer's specification are often assessed by depreciated cost with little allowance for functional and external obsolescence. Second-generation rents and sales for the same format tell a different story.

How the three approaches weigh in

Income

Primary

Market rent by tenant category (anchor, junior anchor, in-line, pad), recoveries matched to recoverable expenses and percentage rent isolated from base income.

Sales Comparison

Supporting

Every sale is screened for the interest conveyed. Single-tenant net lease trades are adjusted for credit and remaining term or excluded, and deed restrictions on second-generation big-box sales are disclosed.

Equity Uniformity

Supporting

Assessed value per sq ft of competing centers grouped by format and anchor type. Strongest where statute provides an unequal appraisal remedy.

Cost

Rarely used

Assessors lean on cost for newer big-box stores. ATALI ELECTRIC quantifies functional and external obsolescence when the county's cost conclusion has to be rebutted.

How the income engine normalizes a retail nnn P&L

P&L lineTreatment
Base rentMarket rent by tenant category; above-market contract rent from build-to-suit or sale-leaseback leases adjusted to market where the jurisdiction values the fee simple interest.
CAM, tax and insurance recoveriesMatched to the recoverable expense pools from the CAM reconciliation; the real estate tax recovery is removed together with the tax expense and handled in the loaded cap rate.
Percentage rentIsolated from base rent and excluded unless the tenant's sales history shows it is stable and at market; always flagged as sales-driven income in the binder.
Vacancy and credit lossApplied by tenant category, with dark anchors, co-tenancy rent reductions and tenants in bankruptcy modeled explicitly.
Non-recoverable expensesManagement fee, structural and roof reserves and non-reimbursable CAM kept as owner costs, even when the P&L nets them against recoveries.
Tenant improvements and leasing commissionsReserved below the line for in-line turnover based on the expiration schedule.
Debt service and depreciationRemoved as non-operating items.

The appraisal district's $20.6 million value capitalized income that included CAM, tax and insurance recoveries without the matching recoverable expenses and counted the grocer's percentage rent as permanent. Matching recoveries to expenses, removing percentage rent and applying 9% vacancy to the in-line space produces about $1.50 million of NOI before taxes, which at an 8.65% loaded rate (6.50% base plus the roughly 2.15% combined Fort Worth tax rate) indicates $17.3 million. The $3.3 million reduction is worth about $70,950 a year.

Evidence checklist

  • Rent roll with lease type, expirations, options, co-tenancy and go-dark provisions
  • Prior-year CAM reconciliation and recoverable expense pools
  • Operating statements for the trailing three years
  • Tenant sales reports for every tenant paying percentage rent
  • Anchor lease abstracts and any notice of closing or going dark
  • Broker opinion of market rent by tenant category
  • Recorded deed restrictions and reciprocal easement agreement provisions
  • Assessment notice and the property record card

Retail NNN appeal questions

How should a single-tenant net lease property that sold at a low cap rate be valued?

The sale price reflects the leased fee: the tenant's credit, the remaining primary term and the contract rent. Whether the assessor must value the fee simple interest or may rely on contract rent depends on state statute and case law, so the binder states the interest being valued and shows the market rent analysis next to the contract terms.

What is the dark store argument, and does it work?

It holds that an operating big-box store should be compared with sales of similar vacant or second-generation stores, because a buyer cannot buy the retailer's business. Results vary by state and fact pattern: the Michigan Court of Appeals reversed a tribunal decision built on vacant-store sales in Menard, Inc. v. City of Escanaba, while the Indiana Tax Court upheld dark-store comparables in a 2016 Kohl's appeal. ATALI ELECTRIC flags deed restrictions and highest and best use issues on every comparable so the argument is presented on solid ground.

Should percentage rent be capitalized into value?

Usually not in full. Overage rent depends on the tenant's sales, not the real estate, and it often resets at renewal. The engine excludes it by default and lets the analyst include a stable portion with the sales history attached as support.

How do co-tenancy clauses affect the assessment?

When an anchor closes, co-tenancy clauses can let in-line tenants pay reduced rent or terminate. Those reductions are real income loss on the valuation date, and the binder quotes the clause language with the rent impact for each affected tenant.
